We are in a very dry climate. no humidity. i want to use indoors mainly.  why do i need to keep a window open? is it dangerous not to?

The ability of a swamp cooler to cool air is entirely dependent upon the incoming air being dry (in the wet-bulb sense.)
Essentially, once the air is too wet, it won't take up any more heat.  A swamp cooler of this size can saturate the air in a 500 sqft of area in just a few hours, and then it will no longer cool THAT air if it is going in the back.  So, it will work best if you put the swamp cooler in an open door or window (or otherwise dry area) to ensure air going into the back is always dry.  
It's not dangerous to not open a door or window.  It just literally won't do anything but be a big expensive fan.  I would recommend getting a coupld of small thermometer/hydrometers to monitor your situation along with this.  There are cheap LCD ones available here on Amazon.  Put one on the back of the unit to monitor the air going into it, and one in the area you intend to cool to make sure humidity doesn't get high.

Regular water works just fine that's what I use but the only downfall to using regular water here in Arizona is because it's hard water the back of the item turns white from all the calcium in the hard water which means you have to clean it more often so to answer your question you definitely should use distilled water anything is better than tap water from Arizona
